Bank of America believes the market's long-term tendency to avoid bond allocation is being offset by the rise in yields and is starting to restrain AI capex expansion. Investment opportunities have shifted from equities to excessively sold-off tech bonds.

This week, global fund flows displayed a risk-on pattern: equities saw inflows of $56.2 billion; bonds $15.4 billion; cash $3.4 billion; crypto outflows $500 million; gold $1.7 billion outflow (first outflow since July 2026). By region, China inflows were $25.7 billion (the largest since April 2025, driven by 'national team' buying); Japan saw $6.8 billion inflow (the biggest since May 2013); Europe registered outflows of $2.3 billion.

Bank of America's Bull & Bear Index dropped from 7.2 to 7.1, remaining "neutral." The decline stems from weakening global equity breadth and wider spreads in high yield and subordinated bank bonds, partly offset by strong equity inflows.

Asset Allocation Recommendation: Tech Bonds

AI hyperscalers’ bond issuance is set to surge in 2026 to $182 billion (just $17 billion in 2024), with Mag7 bond yields at an attractive 6-8%;

Bank of America believes the bond market is already constraining AI hyperscalers’ capex inflation, with the scale rising from about $240 billion in 2024 to an estimated $1.2 trillion in 2027. Free cash flows turn negative, and the AI bull market restraint is shifting from fundamentals to financial conditions. As a result, Bank of America points to the biggest opportunity in overly sold-off tech bonds: US tech bonds are down 9% year-to-date, with returns relative to IG bonds at 30-year lows, while 2026 AI hyperscalers’ bond issuance will soar to $182 billion, far exceeding $17 billion in 2024, and Mag7 bond yields at 6-8% are attractive.

The liquidity side continues its risk-on tilt: this week, equity inflows reached $56.2 billion, bonds $15.4 billion, and gold outflows of $1.7 billion—the first since July 2026; Bank of America's Bull & Bear Index dropped from 7.2 to 7.1, remaining neutral. Strategically, the next round of risk-on sentiment will require the end of the rate-hiking cycle and a drop in oil prices in the first half of 2027. Key holdings for the year-end rebound are MAGS at $70 and SMH at $520.
